you did get it right, you can only forge a weapon to the maximum of its size. I guess the idea beding this was kind of 2). Forging a weapon is basically optimizing it by magical means. I think this is one of those cases which are not covered by the rules exactly.
I would personally deduct the 3 Steps when applying the Minimum Damage rule, however other GMs might see that diferently.

well, if you are going for damage then second weapon as in a real weapon is clearly the choice. Simply because you could have anotehr Thread weapon. f you want to have a threaded shield, which has scaling dmg with Thread Rank, you could design your own Thread item.
